I have a feeling that what happened is they realized the performance of the X1 35i is already way beyond other competitors in the space. What's the business case for additional development costs in an M performance when there is already no direct challengers?

The larger Q5 with the 3.0L is not far off the pace, and the more expensive SQ5 is certainly capable of similar performance. However the Q3 and the GLA will likely get performance models to match up pretty well with the X1, just about the time the X1 becomes a fancy Countryman.
